I live under 1KM from the exchange. I have just got the 16MB Sky broadband connection but said I would only get up to 8MB
I contacted BT And they did a line test stating that my line is 99.5% in quality. They said its all down to sky now.
Any ideas on how to get the fullest speed possible? Right now it seems that I am only getting around 1-2MB download speeds.
Any ideas whats going on? How can I get up to more than 8MB on the line? Do I need to "upgrade" the line? If so, how do I do this? Where do I go?

Can you start bt posting your router connection stats. See here.
Despite your proximity to the exchange I suspect your line is either much longer than that or you have a line quality issue and have been capped. Most times line quality issues are down to your home phone wiring and not the BT line. See the cabling and faceplate help forum for info.
With regard to your slow download speeds, are you wireless? If so, run a comparison wired with this site.
You may find the first sticky in my signature useful background to ADSL connection performance.
BTW. please change your profile. It says you are a Connect customer whereas you say in the post you are on "the 16MB Sky broadband connection" which is Max. Or are you really Connect in which case 8meg is the max you can get.
