Exactly the same thing happened to me a couple of months ago. Router froze for no apparent reason on a friday night, when I rebooted it I got the same flashing lights. Tried the reset button, tried the recovery utility (using Sky & non-Sky firmware), no joy.
Phoned sky on saturday morning, got through to the Indian helpdesk, managed to convince them I knew what I was talking about so it's not worth putting me through all the usual 'is it plugged in?' rigmarole, said I wanted a new router please. They said 'no worries, we'll send you one'. Received it tuesday morning, everything has been fine since.
That's been the only problem I've had with sky. The original router worked for about 5 weeks before it died. The only causes I could think of for it were either that sky were trying a remote firmware update that failed, or some kind of power spike (although surely that would knacker the power supply, which is fine, as I am still using the original one on the new router).
I'd get on to them and ask for a new box. Even if you get your one working, you'll always have a spare then!

The box is dead, you'll need a new one. Call Sky.

Thanks to all that replied what a great helpful site this is, Just an update tried the recovery utility looked good and after a lot of flashing etc, I ended up with just the ethernet light on, when rebooted router the two lights were flashing again as before.
So phoned sky again and a new router due in five days, fingerscrossed
